    THE INVESTMENT OPPORTUNITY SET AND ITS PROXY VARIABLES

    Abstract We use a real options approach to evaluate the performance of several proxy variables for a firm's investment opportunity set. The results show that, on a relative scale, the market-to-book assets ratio has the highest information content with respect to investment opportunities. Although both the market-to-book equity and the earnings,price ratios are related to investment opportunities, they do not contain information that is not already contained in the market-to-book assets ratio. Consistent with this finding, a common factor constructed from several proxy variables does not improve the performance of the market-to-book assets ratio. [source]


    Optimal Dynamic Trading Strategies

    This article presents a straightforward technique for computing solutions to discrete, multi-period consumption/investment problems. It solves for the optimal stochastic consumption plans, as well as the optimal dynamic trading strategies that maximize utility for an individual. The technique permits general utility functions that may or may not be time-separable. It also allows general changes in the investment opportunity set and allows the user to impose upper and lower bounds on trading behaviour. Divergent borrowing and lending rates can be handled, as can stochastic labour income risks. Computed solutions verify the predictions of well-known intertemporal works by Merton, Breeden and others.     Voluntary disclosure of operating income

    M41 Abstract This study investigates whether New Zealand firms' voluntary disclosure of operating income, which is also known as earnings before interest and tax, in the income statement is related to the investment opportunity set. New Zealand provides an ideal setting to examine this because New Zealand generally accepted accounting principles do not require the disclosure of operating income as an intermediate income number in arriving at net income (earnings) in the income statement. We hypothesize and find evidence that firms with high assets-in-place and high leverage are more likely to voluntarily disclose operating income/earnings before interest and tax. However, the assets-in-place finding is sensitive to alternative measures of the investment opportunity set. [source]


    Increasing sales by introducing non-salable items

    Rationality implies that adding ,irrelevant' and, in particular, inferior alternatives to the opportunity set cannot increase the choice probability of some other alternative. In this study, we propose a novel approach that can rationalize an intended addition of such alternatives because it strictly increases the choice probability of some existing alternative. The driving force behind the existence and extent of such an increase is the random nature of individual preferences, that implies intransitivity, and the random nature of the applied choice procedures. We study the case of a firm interested in increasing the sales of some of its existing products by introducing a new and inferior (non-salable) product. Our main results focus on the feasibility and potential advantage of a successful such strategy. We first establish necessary and sufficient conditions for an increase in the sale probability and then derive the maximal possible absolute and relative increase in this probability, when the firm has extremely limited information on the characteristics of the consumers. We then derive analogous results, assuming that the existing line of products consists of just two items and that the firm has accurate information on the consumers' stochastic preferences over the existing products. These later results are illustrated using some experimental evidence. The applicability of the approach is finally briefly discussed in the context of branding policy.
